I don't plan to use the new USB stick as a backup drive, I want to use it for additional storage and plan to keep it plugged in all the time (It's fairly tiny). However, I do need to back it up, and hence was hoping time machine/time capsule would take care of that for me.
Time Machine will do what you want and back up both the Mac and the data on the USB stick....IF...the USB stick is formatted in Mac OS Extended (Journaled). The chances that it is are just slightly above zero, so things are probably going to become more complicated if you want to accomplish your goals.
If you already have data on the USB stick, that data will need to be copied to another drive for temporary storage. Then, you will need to use Disk Utility on your Mac to format the USB stick in Mac OS Extended (Journaled). Once the USB stick has been formatted correctly, you will then copy the data from the temporary storage location back to the USB stick.
By default, the USB stick will be Excluded from Time Machine backups, so you will need to open up Time Machine Preferences / Options, click on the name of the drive to highlight it, then click the - (minus) button at the bottom of the Exclusions list. Click to Save the new settings.
